A finance lease or capital lease is a type of lease. It is a commercial arrangement where:
the lessee (customer or borrower) leave select an addition (equipment, vehicle, software);
the lessor (finance company) will purchase that summation;
the lessee will have use of that asset during the lease;
the lessee will pay a series of rentals or installments for the use of that asset;
the lessor will recover a openhanded part or all of the cost of the asset increase earn interest from the rentals paid by the lessee;
the lessee has the option to farm possessorship of the asset (e.g. paying the last rental, or stack option purchase price);
The finance company is the legal owner of the asset during duration of the lease.
However the lessee has control over the asset providing them the benefits and risks of (economic) possession[1].
A finance lease is a lease that is mainly a method of raising finance to pay for assets, instead than a genuine rental. The latter is an operating lease.
The key residue between a finance lease and an operating lease is whether the lessor (the legal owner who rents out the assets) or lessee (who uses the asset) takes on the risks of ownership of the leased assets.
The classification of a lease (as an operating or finance lease) also affects how it is reported in the accounts.
